Bilbo slips on his ring and descends through the tunnel.He feels the heat of Smaug the dragon and hears its snoring and, in a moment of great bravery, he determines to go on despite his fear. He then comes upon the dragon alone, asleep on a pile of unimaginable treasure — gold, gems, weapons, and vessels.
As Bilbo sneaks into Smaug's lair, he slips on his magic ring, making him invisible. In the tunnel, Bilbo makes his bravest decision in the book: to go on into the lair of the dragon. On his first visit, he is overwhelmed both by the sight of the dragon and by the uncountable wealth gathered around it.
There, he sees the magnificent, terrible dragon asleep on piles of treasure. Smaug is red and gold, with fiery breath, sharp claws, and a hide as strong as a diamond. Bilbo is horribly afraid, but he works up the nerve to take a single golden cup from one of the piles.
Smaug continues his search and claims that he is aware of the Ring in Bilbo's possession and that he sensed that Bilbo has something "made of gold, but far more precious," which in turn forces the Hobbit to remove the Ring.
While it could be down to simple nerves, Bilbo was hesitant to give the dragon his full name. He was well aware of the destruction Smaug could cause and didn't want to give him any hints as to where he may live.
According to the book, he never saw Bilbo. Bilbo was there, in the same hall, under the same roof but he careful enough to stay in the shadows and wear the ring. Smaug could smell him and he knew where he stood but never asked him about his invisibility.

When Bilbo gets into a conversation with dragon Smaug, he does not want to anger the creature by refusing to say who he is, yet he also wants to avoid revealing his true identity. So he uses a riddle to give labels to himself pertaining to his skills and adventures along the road.

The whole reason why Gandalf got the dwarves and Bilbo on their mission to Erebor was because he feared an alliance between Sauron and Smaug. While it was unlikely that the dragon would serve Sauron, a collaboration was more than possible in Gandalf's mind (and his mind tended to be spot on).
