Gandalf absolutely could have killed Smaug in a one-on-one fight. The grey wizard fought and defeated the Balrog of Moria, and a dragon was a lesser evil than that.
Despite popular belief, the Balrog known as Durin's Bane was more powerful than Smaug in Middle-earth, being a literal, primordial demon. Gandalf's decision to fight the Balrog but not Smaug was not based on power levels, but rather on the circumstances and his mission to defeat Sauron.
Bard the Bowman is a character in J. R. R. Tolkien's The Hobbit. A Man of Laketown and a descendant of the ancient Lords of Dale, Bard manages to kill Smaug, the dragon, after which he becomes king of Dale.

The only recorded instances of Balrogs having been slain are Gandalf's slay of Durin's Bane, Echtelion's slay of Gothmog and Glorfindel's slay of an unnamed Balrog.
It is later revealed that Smaug's attack on Erebor was all part of Sauron's design, meaning that Smaug and Sauron were in league with each other. Smaug was considered one of the highlights of the second film of the series; several critics hailed him as cinema's greatest dragon.
Thorin was killed in the battle, as were his sister-sons Kíli and Fíli. As his "rightful heir," Dáin succeeded Thorin as King under the Mountain, and King of all of Durin's folk.

Why did Thorin go crazy? Thorin fell victim to the sickness of greed. Dwarves are known for being greedy and proud, and when he realized the treasure of Erebor was his, including the Arkenstone, he became ill with Dragon Sickness. He began to value his wealth more than his friends, family, and own safety.
If Smaug had not conquered Erebor, the dwarf kingdom would not have been destroyed. This might seem like a good thing, but the long-term consequences would have been a disaster.
Bilbo evades him and hides behind a massive pillar, still under the cloak of the ring. Smaug continues his search and claims that he is aware of the Ring in Bilbo's possession and that he sensed that Bilbo has something "made of gold, but far more precious," which in turn forces the Hobbit to remove the Ring.
Lord of the Rings (creative franchise): What would happen if Smaug was not killed at all? He would have returned to the Lonely Mountain after destroying Esgaroth, discovered the Dwarves and Bilbo inside, and killed them all. They couldn't escape, as the side door was destroyed.

Smaug could easily have cut through the armies of Mordor, and delayed the invasion of Middle-earth by years. So it wasn't in Sauron's interest to take on the dragon, but that doesn't mean he saw it as a lost cause, as he fully planned on creating an alliance.
Peter Jackson certainly makes the assertion in the theatrical and extended editions of the Hobbit movies that Smaug and Sauron are not only well aware of each other, but are planning to ally with each other.
