While the Genie is willing to sacrifice his freedom in order to allow Aladdin to be with Princess Jasmine, Aladdin decides to live up to his original promise and uses his final wish to free the Genie from his lamp's power, much to the latter's surprise and happiness.
Though he is still powerful, he admits that being freed has resulted in a reduction of his powers. In fact, he refers to them as "semi-phenomenal, nearly cosmic power" as opposed to the "phenomenal cosmic power" he wielded in Aladdin. There is still no confirmation that Genie is now human, though.
In order for Genie to truly grant Aladdin's wish to be a prince, he would have had to create an entire kingdom for him to rule or go back in time and rewrite history so Aladdin would be born into a royal family.

Why wasn t Robin Williams the Genie in Return of Jafar?
Due to a well publicized bitter fall-out over the use of his voice in the marketing campaign for Aladdin, Robin Williams refused to reprise the role of the Genie, and was instead replaced by Dan Castellaneta (best known for voicing Homer Simpson in The Simpsons).
He did not want his voice used for any marketing campaigns. But Disney breached this agreement when it created several commercials and Genie merchandise. This betrayal resulted in a fallout between Williams and Disney, and the actor refused to reprise his voice acting role for Return of Jafar.
