In a trance-like state, the Na'vi and Mo'at prayed in the hope that Eywa would permanently transfer Grace's consciousness to her avatar body. Unfortunately, she died from her fatal wounds. Moments before she passed away, Grace told Jake that she was with Eywa.
Grace died, but she also didn't deliver her child. But Grace left behind her Na'vi avatar, which was kept in stasis by Neytiri, Jake Sully, and her other scientist friends, as per media reports. Grace's avatar gives birth to Kiri, and Jake adopts her.

What happened to Grace's avatar body?
Post-death (Avatar & Avatar: The Way of Water)
One year after the battle, Grace's avatar, which was rendered brain-dead, gave birth to a girl named Kiri. However, the father, if any, remains unknown. Grace's avatar has since been incubated at the laboratory for over a decade.
Her father is not a father, her father is another mother, Eywa, the Great Mother, the sentient life force of Pandora itself that exists in all things there, but is rarely understood. So essentially yes, Kiri was born from Eywa just like Anakin Skywalker was allegedly conceived by the Force itself and its midichlorians.
In that moment of Grace's death she said she was with the deity, we can assume that at that point, Eywa planted her own seed into the living avatar of Grace, thus conceiving Kiri.
While Dr. Grace Augustine died in the first movie, Kiri ended up miraculously being born of Grace's inert avatar. This means that, while Kiri was raised by Jake and Neytiri, her real mother was Grace, and Weaver returned to the franchise to voice the teenage girl.
Grace was fascinated with how the Na'vi were connected to each other, Pandora, and Eywa. Now, Kiri, who is intrinsically connected to Grace, has a much deeper connection to the Na'vi deity than anyone else. Kiri can hear Eywa in a way no other Na'vi has been able to, not even the spiritual leaders.
The Soul Tree is the heart of Eywa, the goddess that guides all of Pandora. Avatar: The Way of Water illustrates that Kiri has a special connection to Eywa, which means she can wield powers and feel her more deeply than other Na'vi.
Spider's Mother Is Paz Socorro (Revealed In Avatar Comics)
It has been confirmed through Avatar comics that Spider's mother is Paz Socorro. While Avatar: The Way of Water takes place a decade after the first movie, James Cameron's original sequel script did not have as big of a time jump.
What we do know is that Grace's last moments of consciousness in Avatar are tied to a Tree of Souls. She seemingly died during that ritual, but she also said that she was "with" Eywa, and we now know that while Grace might not be fully alive anymore, something of her essence was preserved in her Na'vi avatar.
Another theory would be that Kiri tapped too much into her connection with Eywa without any sort of training which ended up causing her strong seizure. Her connection to Eywa also allowed her to briefly meet her deceased mother, Dr. Grace, in a vision and even communicate with her.
The Kekunan and Tayrangi clans are known for their connection to banshees and are made up largely of ikranä maktoyu. Kiri is known to have tamed her ikran at a much younger age than most Na'vi, by simply asking her ikran to be her friend.
It's unclear who the father is — but everyone seems to have their own theory. The most popular guess among the movie's characters is that Dr. Augustine's colleague Norm Spellman (Joel David Moore) was the father and Grace conceived Kiri before the end of Avatar before somehow giving birth in her Avatar body.
It's quite possible that the moment Kiri was conceived was when Jake and the Na'vi enacted a last-ditch effort to save Grace's life, where using the power of the sacred Tree of Souls, they hoped to transfer Grace's consciousness from her dying human body to her healthy avatar one.
Indeed, Kiri's father in Avatar may not exist at all. Considering what Avatar and Avatar 2 has revealed - and withheld - regarding Kiri's true nature, the most likely explanation for this mystery is that Kiri was created by Eywa through the Tree of Souls. Kiri may even be a direct reincarnation of Grace.
Kiri is the inquisitive and intelligent adopted daughter of Jake Sully and Neytiri. Not long after Grace Augustine's death, her dormant avatar was discovered to be pregnant, and Jake and Neytiri adopted the child when she was born.
In an interview with Collider's Perri Nemiroff, Weaver answered whether she knows the truth about Kiri's conception, to which she simply replied, “no.” In Avatar: The Way of Water, we learn that Kiri was born from Dr. Grace Augustine's Avatar, which somehow gives birth despite the apparent death of the doctor.
One of the lead characters, Kiri, is canonically neurodivergent - she is diagnosed with a form of epilepsy after having a seizure underwater. Importantly, humans attribute her spiritual experiences to frontal lobe seizures.
Lo'ak is old enough in Pandora to be a warrior and seems to be about 13 or 14 years old in Avatar: The Way of the Water given the time gap between Avatar and its sequel. It also appears that Neteyam and Lo'ak are close in age, so being a young 14-year-old would make sense.
Who Are Kiri's Parents? Due to her unusual origins, she is unlike anyone the other Na'vi have seen before. Kiri is directly descended from Grace Augustine's avatar, who was discovered to be pregnant shortly after her death.
